Understanding Mutual Fund SIP Compounding

A Systematic Investment Plan (SIP) lets you invest a fixed amount in mutual funds at regular intervals instead of trying to time the market. The instalments continue automatically through rallies and corrections, which builds discipline and turns investing into a monthly habit rather than a one-off decision. If the concept is new, start with our guide to what a SIP is or the short SIP glossary entry.

Each instalment buys units at the fund's prevailing net asset value (NAV), so a falling market means more units for the same money and a rising market means fewer. This is rupee cost averaging. The real engine, though, is compounding: gains earned in one year go on to earn their own returns. A ₹5,000 monthly SIP at a 12% CAGR grows to about ₹24 lakh in 15 years, and the same instalment compounds to roughly ₹85 lakh over 25 years.

The calculator above uses CAGR-based monthly compounding, which is standard for comparing SIP projections. Day to day, NAV movements decide how many units each instalment buys. If you already have a large sum ready to deploy instead, weigh the two approaches in the SIP vs lump sum comparison.

Frequently Asked Questions

What is CAGR compounding?
Compound Annual Growth Rate (CAGR) measures the geometric progression ratio that provides a constant rate of return over the period. Using CAGR monthly compounding is the standard for retail investment evaluations.
How is Equity LTCG taxed in India?
Starting FY 2024-25, Long-Term Capital Gains (LTCG) on equity investments are taxed at 12.5% for gains exceeding ₹1.25 Lakhs in a financial year.
Is SIP better than lump sum investing?
Neither is automatically better. A SIP spreads your entry across many months, which softens the impact of starting just before a market fall; a lump sum puts the entire amount to work from day one, so it benefits more from steadily rising markets. Your choice mainly depends on how much ready money you have and how you would react to a sharp short-term decline.

Formula & Mathematical Approach

The Systematic Investment Plan (SIP) calculator uses the monthly equivalent interest rate of the expected annual return to model growth.

i=(1+Return Rate100)112−1i = \left(1 + \frac{\text{Return Rate}}{100}\right)^{\frac{1}{12}} - 1
Future Value=Monthly SIP×[(1+i)Months−1i]×(1+i)\text{Future Value} = \text{Monthly SIP} \times \left[ \frac{(1 + i)^{\text{Months}} - 1}{i} \right] \times (1 + i)
Show Plain Text / Excel Formula
i = (1 + Return Rate / 100) ^ (1 / 12) - 1
Future Value = Monthly SIP * [((1 + i) ^ Months - 1) / i] * (1 + i)

Key Assumptions

  • Monthly deposits are made at the beginning of each monthly interval (annuity-due).
  • Compounding is calculated monthly using the CAGR-equivalent rate.
  • The expected return rate is steady and constant throughout the period.
  • Taxation and inflation are calculated steadily on the final accumulated corpus.
  • Tax rules are estimated based on regulations last reviewed in June 2026.
